ASC 842, or Topic 842, is the new lease accounting standard issued by the FASB and governs how entities record the financial impact of their lease agreements. Among other changes, it requires all public and private entities reporting under US GAAP to record the vast majority of their leases to the balance sheet.

Operating Lease Accounting can be done by considering that the lessor owns the property and the lessee only uses it for a fixed time. The lessee records rental payments as expenses in the books of accounts. In contrast, the lessor records the property as an asset and depreciates it over its useful life.

Definition from ASC 842 Glossary Short-Term Lease: A lease that, at the commencement date, has a lease term of 12 months or less and does not include an option to purchase the underlying asset that the lessee is reasonably certain to exercise.

Under ASC 842, lessees are required to classify leases into, Finance Lease, and Operating lease, while lessors are required to classify leases into, Sales-Type Lease, Direct Financing Lease, and Operating Lease.

GAAP rules govern accounting for operating leases. All leases 12 months and longer must be recognized on the balance sheet. Leases shorter than 12 months can be recognized as expenses using the straight-line method.

Under ASC 840, lease classification (i.e., determining if a lease is a capital or operating lease) was decided when the lease was executed (i.e. lease inception). Under ASC 842, the lease classification (finance or operating) is determined at lease commencement.

ASC 842 indicates that a lessee should calculate the weighted-average remaining lease term for both operating and finance leases based on the remaining lease term and the lease liability balance for each lease as of the reporting date.
