Hey found the solution on the Steam forum. Enable the option ``Dialogue Camera'' under Options->Display. Worked for me. Finally I can make some progress.
Like most other bugs/glitches, quicksave and restart game. If that doesn't work just load an earlier save. Like they say, save early and often.
It is considered a quest item and cannot be dropped from the inventory until brought to Kent during the side quest where it is then replaced with the armor version.
