Perhaps the most common reason to not want to sign a severance offer is that you fully intend to sue your employer after your termination. The major reason that employers use severance agreements is to keep you from suing them.

If you receive your money in a lump sum, there's a chance your withholding will be calculated using a higher tax bracket. That's because you're receiving multiple weeks' or months' worth of pay in a single pay period, which makes it appear as though you earn more.

The aggregate method Since your regular pay and bonus pay are combined, the amount of tax taken out is on that higher lump sum because of the way your yearly salary, and therefore your tax bracket, is calculated in that paycheck.

Investors can avoid taxes on a lump sum pension payout by rolling over the proceeds into an individual retirement account (IRA) or other eligible retirement accounts.

There's no way to avoid taxation of your severance pay unless you put it in a tax-advantaged account, just like you can't avoid taxes on your ordinary income unless you do the same. For example, if you take $6,000 of your severance pay and put it into an HSA or IRA, you can deduct that amount from your taxes.

Severance pay is taxable. Withholding on severance pay includes all federal, state, and local taxes. Payroll taxes on severance pay include income taxes, federal income tax (FUTA tax), Social Security tax, and Medicare tax. Include the severance pay and the taxes paid on the former employee's Form W-2.

While termination pay is the minimum amount a person can receive when their employer fires them, severance pay is the full amount. As with termination pay, the longer the employment relationship, the greater the severance pay.

Though sometimes used interchangeably, termination pay and severance pay are not the same thing. While all employees of three months or longer with a company are entitled to termination pay (in place of notice) upon dismissal, not everyone is entitled to severance pay.
