To hedge on currency, a company makes a ?forward agreement? with an investment dealer to sell a specific amount of a particular currency on a future date?but at today's exchange rate. This forward agreement is carried out through an exchange traded fund (a type of investment).

The primary methods of hedging currency trades are spot contracts, foreign currency options and currency futures. Spot contracts are the run-of-the-mill trades made by retail forex traders. Because spot contracts have a very short-term delivery date (two days), they are not the most effective currency hedging vehicle.

A transferable contract known as "currency futures" provides a price at which a specific currency can be purchased or sold on a future date. This type of contract is legally binding, and the pair of currency must be traded by the parties holding the contract on the delivery date at the specific price.

The value of a forward commitment is a function of the price of the underlying instrument, financing costs, and other carry costs and benefits. With equities and fixed-income securities, the forward price is determined such that the initial forward value is zero.

Example of How a Forward Contract Works The business meets with the supplier, and agrees to pay USD $500,000 in 3 months from now. The current GBP / USD exchange rate at the time of the deal is GBP £1.00 = USD $1.32. ABC Factory therefore expects to pay GBP £378,788 for the equipment.

The goal of a currency hedge is to minimize the impact of currency fluctuations on an investment portfolio or business operations. This is typically done using currency forward contracts, currency options, or other financial instruments to offset the risk of changes in currency exchange rates.

The simplest of all is just a short position in the currency pair. For example, if you want to hedge your long position in the EUR/USD, you can open a short position in the same pair. This yields the exact opposite price movement of the first pair.
